Abstract

Competition in the banking industry that increasingly stringent demands managers to conduct technological innovation, consolidation and better management support in order to survive. One of the factors that must be considered by the bank in order to survive or compete with other banks is the efficiency of performance, including cost efficiency. Thus, the issue of cost efficiency of islamic banking and the factors that influence are important to be investigated. This study aims to measure the cost efficiency of banks and to examine the factors that influence the cost efficiency of islamic banking in Indonesia, including bank size, credit risk and capital adequacy. This research object is islamic banking in Indonesia, with the 2010-2014 study period. Islamic banking of which to be sampled are Sharia Banks and Sharia Business Unit. This study uses three stages of research, first, measuring the level of cost efficiency by using parametric approach Stochastic Frontier Analysis (SFA). The second stage, the efficiency scores obtained by the SFA approach will each regressed with various determinants of efficiency. The third stage, from the efficiency scores further obtained were then tested during the global crisis (2008-2009) and after the global crisis period (20102014). The result of the analysis showed that, overall still occur cost inefficiency on Islamic banking in Indonesia, which is shown by its cost efficiency score that less than one. The inefficiency occurs in both Sharia banks and Sharia business units. Bank size has the positive influence towards cost efficiency. The bigger the bank, the better cost efficiency. This research contributes to the managers of Islamic banks should improve cost efficiency of their managed bank. For Bank Indonesia, the results of this study can be used as a basis to design policies that can encourage cost efficiency of Islamic banks in Indonesia.
